I'm pretty sure it refers to the African coastline. It's usually a slang to the darker skinned Italians.

I'd like to know where dago came from.

Slim, it's not the word that is "rude", but the intent; how the user uses the word and where the word was derived from. Sometimes it's a combination, or just the emphasis in a sentence. Each group has their own slang; their own connotation. In the end, and over time, the expression tends to take on a derogatory meaning, no matter who the sender, or who the receiver.
